This study highlights the impact of climate change policies on the banking and financial system. It also suggests that central banks should play a role in smoothing the cost of climate change policy.
Environmental risk arises from the fact that firms become less profitable under the implementation of climate change policy, compromising their ability to repay their outstanding loans. In order to protect from default, banks charge higher lending rates.
